Dollar Plummets Against Shekel Amid Israeli Election Uncertainty

The U.S. dollar has fallen sharply against the Israeli shekel, dropping 2% to trade around 3.04 shekels. This decline contrasts with the dollar's global strengthening trend ahead of a U.S. Federal Reserve decision, indicating that local Israeli factors are primarily driving the shekel's appreciation. The official representative exchange rate set by the Bank of Israel was 3.078 shekels, a 1.09% decrease, with the dollar continuing to fall in continuous trading.

Analysts attribute the shekel's strength to anticipated political stability following the upcoming Knesset elections. Investors are pricing in a potential outcome that could reduce the risk premium on Israeli assets, attracting foreign capital and boosting the economy. Conversely, prolonged political deadlock or a government perceived as increasing institutional or security risks could quickly reverse this trend and increase demand for dollars.

The Federal Reserve's upcoming interest rate decision is also a key factor, with markets expecting rates to remain between 3.75% and 4%. Despite the interest rate differential favoring the dollar, the shekel's strength underscores the impact of domestic influences. Institutional investors' hedging strategies, where they sell dollars when foreign stock markets rise and buy them back during downturns, also play a role in the shekel's fluctuations.

Foreign investment in the high-tech sector and employee option exercises contribute to the dollar supply in the local market. While a weaker dollar benefits importers and consumers by making imported goods and foreign travel cheaper, it negatively impacts Israeli exporters by reducing their shekel-denominated revenues. For Israeli investors with dollar-denominated portfolios, the shekel's rise erodes their returns in shekel terms.

Bank of Israel has the option to intervene in the foreign exchange market to moderate rapid shekel strengthening and protect exporters, but intervention is not automatic. The bank has room to monitor the situation without immediate policy changes, given Israel's inflation rate of 1.6% and its interest rate of 3.25%. The future direction of the dollar remains open, influenced by factors such as relative confidence in local assets, consumer purchasing power, the Fed's decision, security developments, and political outcomes.
